They seem a heck of a lot more, for lower specs? Why is this?

For servers, without doubt. They are reliable and have features like error correction and etc. And some times, you can find a Xeon very high performance at a very good price. Of course, they don't have built-in graphics available in i7.

E3 Xeons are basically the same as i5 and i7 Ivy Bridge processors, they are all using the Ivy Bridge architecture and you will see very similar specifications and pricing.

E5-2400 and E5-2600 Xeons are Sandy Bridge, so slightly slower when the clockspeeds are the same. The big, obvious, difference is that they have more cores. They are also designed to be used in pairs. They also have much better turboboost ratios on some of the higher end ones. For instance ,while the E5-2690 is rated at 2.9GHz, it will do 3.6GHz over 6-cores with two of them, 3.4GHz over 10 and 3.3GHz over all 16 if the cooling is right. The E5-4600 series are designed to be used in groups of 4 per motherboard. These Xeons also support up to 768GB of RAM per CPU rather than the 32GB of current Ivy Bridge processors. There are also some features that add noticeable performance in a datacenter environment.

They are priced with this intention and that they are being used for productivity. The customers who want them can pay the money for them because the main thing they offer over a $350 i7 is time saving. Basically there is no other way to get this power in a single box.

Yes, some of them are. Xeons are designed for workstations and servers. Some of the specs are lower, but at the highes end, they blow the i7's away. The most powerful i7 is the i7-3930X extreme edition, which costs a whopping $999. It has 6 cores. The most powerful Xeon , the E5-2690, costs twice that much. It has 8 cores, and 5 more MB of L3 cache. Sure , it runs slower, and the better spes don't really make up for the price, but it's also designed for a different purpose. Server processors have to have special features built-in, like error-checking.
